Introduction

This website is an attempt to replicate the main results in Dellavigna and Pollet (2009) from scratch. The paper is a good example because (1) it has an explicit theoretical model, (2) provides excellent descriptions on how the different measures are constructed, (3) uses the canonical finance design, an event study. I will focus most of my attention on (2) and (3) but (1) is important because it provides guidance to readers of the paper why the measures and the design is important.

The basic argument of the paper is that firms will bury earnings announcements on Fridays if the earnings are bad because the market pays less attention to news on Fridays.

Research Design

The research design is relatively easy: an event study. If you recall, this means that we are looking at the difference between our outcome measure before and after a certain event. The key assumption is that the measurement before the event is a good estimate of the counterfactual if the event had not happened at all. If that assumption is true, we can trust that the event is causing the difference between before and after. We can write out the full DAG below.

The way to think about this is that the event is the earnings announcement by the company and the outcome is the change in the market price. The treatment that we are interested in not the earnings announcement per se but the new information that it provides to the market. The traditional problem with these before-after designs is that time passes between the event and the measurement of the outcome. Over time other things might have happened that have nothing to do with the treatment. Luckily, with financial markets, this is less of a worry because we can study big announcements and we can measure the market reaction in a short window around the announcement so that we are relatively sure that nothing else of importance has happened.

Unfortunately, time travel is possible in finance 1. Market prices are incredibly good at incorporating information that is publicly available and the earnings when announced will not come as a total surprise (Ball and Brown 1968). Market participants often already have a pretty good idea whether a company had a good year or not before they announce their earnings. For instance, the companies who are doing well are more likely to go on TV or twitter to explain how great their company is while companies who are not doing well might try to stay quiet. In that case, we would see a small or even no market reaction to good earnings (the market already knows) and a large negative reaction to bad earnings news (the market is surprised). This could make the average price reaction negative while the average earnings are positive.

That’s why in the Dellavigna and Pollet (2009) paper, the authors do not measure the earnings in itself but they try to isolate the unexpected (by the market) component of earnings by deducting the earnings expectations by financial analysts.

The Key Equations

The key equations on how to measure the two main variables (1) unexpected earnings and (2) the market reaction are on p.716. I am highlighting those two variables because the approaches are widely used in the accounting and finance literature but the assumptions are not always clearly stated. I will make the connection with the research design more explicit.

The Unexpected Component of Earnings

In this equation, \(s_{t,k}\) is the surprise (i.e. the unexpected component) in earnings of company \(k\) at time \(t\). It is calculated by the actual earnings per share, \(e_{t,k}\), minus the median expected earnings by analysts, \(\hat{e}_{t,k}\), divided by the price of the stock 5 days before the earnings release, \(P_{t,k}\). You will see over and over that empirical researchers are wary that the day(s) just before an announcement might be special, i.e. the news might have already leaked out, for good and less good reasons. So, instead of using the price the day before the earnings release, the paper picks a couple of days earlier 2.

The most important part is that we try to filter out all the information in the earnings announcement that is already known to the market by subtracting the earnings estimates of analysts. The implicit assumption is that these earnings estimates are a good measure of the market’s information on the company just before the earnings are announced.

The Market Reaction

The market reaction is calculated as the abnormal return from day \(h\) to day \(H\). 3

This looks complicated but it is quite simple. The first part is the raw return of the stock over the period that we are interested in 4. The second part is the return of the market times the sensitivity of the stock to the market. The latter, \(\hat{\beta}_{t,k}\) is estimated with data from before the announcement. The goal of this approach is to filter out other reasons that the stock price might go up or down because of general economic or financial events that affect the stock market as a whole.

Specifically, we estimate the following regression model with data from days, \(u\), with \(u\) between 46 and 300 days before the earnings announcements. This is a regression of the market return on the firm return.

Again, we are using data from long before the earnings announcement so that our estimate is not contaminated by the earnings announcement 5.

There are lot of different approaches in the literature to estimate these abnormal returns but they all have the same flavour of trying to filter out other reasons why the stock price might be moving. In a pure regression framework, we would include additional variables as control variables. Constructing variables like the abnormal returns and the earnings surprise like this serves exactly the same function. There are good reasons to use the approach of first constructing the measures as precise as possible in an event study design like this but there are some problem with applying this same logic in different research designs Chen, Hribar, and Melessa (n.d.). The Data

The remainder of this replication is the actual implementation in R. The data is available through the Wharton Research Data Services (WRDS). The data comes from three different data sources. The I/B/E/S data has information on earnings announcements and analyst forecasts. The Compustat data has information on earnings announcement dates. The CRSP data has information on the stock prices.

The difficulty is that these data sources use different identifiers to refer to a firm or the stock of that firm. The first thing to do is to find a way to easily merge the different data sources with the family of _join functions in the tidyverse.

In short, each data base has its preferred identifier. The table below provides an overview.

The first thing we need to do is construct a dataset that makes it easy for us to figure out if we have data from a I/B/E/S with a given ticker what the corresponding gvkey for the same firm is. One complication is that ticker and permno refer to financial instrument (e.g. the firm’s stock) while gvkey refers to the firm itself. So, for different time periods the same firm can be matched with different financial instruments. We will need to take this into account.

Remark that the if there is information leaked before the announcement, the market reaction after the announcement will be smaller than when that would not have happened. In a way, we are underestimating the effect of the earnings on stock price returns if we only look at what happened after the announcement. Most empirical researchers are ok with this because it means that they are less likely to find an effect. So they are not biasing their method towards finding something.↩︎
